Understanding AAA

The word default refers to the failure of a bond issuer to make principal and/or interest payments to an investor. Since AAA-rated bonds are seen as having the lowest risk of default, they typically provide the lowest rates among bonds with comparable maturities.

Municipal bonds may be issued as either revenue bonds or general obligation bonds, with each form dependent on distinct income sources. For instance, revenue bonds are repaid through fees and other particular revenue-generating sources, such as civic pools and athletic stadiums. General obligation bonds, on the other hand, are backed by the issuer's authority to generate funds via taxation. State bonds are supported by state income taxes, while local education systems are supported by property taxes.

 

It is possible for issuers to offer both secured and unsecured bonds. Every sort of bond provides a certain risk profile. A secured bond is one for which a particular asset is pledged as security, and the creditor has a claim on the item if the issuer fails. Bonds that are secured may be collateralized with equipment, machinery, or real estate. A secured collateralized offering may have a better credit rating than an issuer's unsecured bonds. In contrast, unsecured bonds are only guaranteed by the issuer's promise to pay, hence the credit rating of these instruments is strongly dependent on the issuer's revenue sources.

A good credit rating reduces an issuer's borrowing costs. It follows that corporations with strong credit ratings are in a better position to borrow significant quantities of money than fixed-income securities with lower credit ratings. And a low cost of borrowing provides them with a major competitive advantage by facilitating their access to financing for company expansion. For instance, a company may utilize the proceeds from new bond issuance to introduce a new product line, establish a new site, or buy a rival. All of these activities may boost a company's market share and ensure its long-term success.
